Hey Bro, if you shift+restore first, you will get error, read the instruction 1-5, you restore with original file first by holding home button while phone is off and connect to itune, then jailbreak with Blackra1n, then restore by shift+restore using custom ipsw file, you will not get error,
let me put it this way, if itune shows your iphone's serial number when you try to restore you are in recover mode and you will get error, if itune shows only iphone and nothing else you are in DFU mode and you will not get error and you can always restore with custom 1.3.0 7A431 ipsw file and jailbreak+unlock when in DFU mode.

OTHER WAY TO DO IT.

1. UPDATE, RESTORE TO ORIGINAL 3.1.2
2. RUN BLACKRA1N (WWW.BLACKRA1N.COM).
-DONT DO ANYTHING ON PHONE
3. PUT IN RECOVERY MODE (NOT DFU)
4. RESTORE TO THE CUSTOM FIRMWARE THAT I POSTED IN THE FIRST POST OF THIS THREAD.

ENJOY UNLOCKED, ACTIVATED, JAILBROKEN IPHONE 2G.

Working now problem with contacts

just used this solution and its 100% working now i have a problem restoring contacts as itunes sees it as a new iphone and if i click restore it also restore firmware. i tried the option on left hand menu it says backing up contacts, and other info but not firmware but the results is the same

any way around this???

This is the perfect solution but make sure B4 Custom firmware that Bettery is full charged!!!

modem firmware 04.05.04_G
already jailbroken/unlocked (with redsn0w) on T-Mobile

Since it's already jailbroken, I don't need to put it in DFU, correct? Do these sound like the steps I should follow?
1. Upgrade iTunes to 9.0.2.
2. Shift+click "Restore" button in iTunes and browse to the location I saved the .ipsw file I downloaded in post #1 (it should flash and reboot by itself).
3. After the reboot, I will be jailbroken and unlocked? No DFU or blackra1n or bootneuter needed?

Will I need to re download Cydia or any of the apps or packages I installed via Cydia? What about the other apps I installed via Installous? Will all of my settings (including network and saved wifi passwords), pictures, contacts, saved games, etc, be intact?
Also, does this do anything to my baseband? I'm worried that Apple will find a way to block newer basebands from jailbreaking, so I'd like to preserve as low BB as possible...

dont upgrade itunes . Upgrade the phone fimrware in the phone. to 3.1.2
then run blackrain
then put phone in restore mode
then use the CUSTOM FIRMWARE that i posted.

all done all unlocked, activated and jailbroken

and you dont need to worry abour your baseband.. baseband problems dont apply to 2G iphones .
